What an ICO file is, and which sizes to put in it
An ICO isn't a single picture. It's a small container holding the same icon at several sizes, so Windows and browsers can pick the one that fits instead of scaling a single image up or down. That's why a PNG renamed to .ico doesn't work properly: it's still one image at one size.
For a website favicon, 16, 32 and 48 px cover the browser tab, bookmarks and shortcuts on normal and high-resolution screens. For a Windows shortcut, desktop icon or app icon, include 256 px too; Windows uses it for large icon views and scales it down cleanly for the rest.
Start from a square image of at least 256 px, ideally a PNG with a transparent background or an SVG. Each size is drawn fresh from the original rather than shrunk from the next size up, and stored as a PNG inside the ICO, so transparency is kept.
If your image isn't square, Fit inside keeps all of it and adds transparent space, while Crop centre fills the square and trims the edges. A logo usually wants Fit inside; a photo or avatar usually wants Crop centre.

Which sizes should an ICO file have?

Is transparency kept?
Yes. Each size is stored as a PNG inside the ICO, so transparent backgrounds stay transparent.
Do I need a favicon generator instead?
Only if you also want the Apple touch icon, Android icons and web manifest. For just the favicon.ico file, this is all you need.
